I read the wet grave, so as I understand, we're all in pods of goo with tubes and such hooked up to us. Reading some of the fiction seems to contradict that. We're not sitting in Millennium falcon ****pits or walking around our command ships, we're little command capsules right? Also, do the capsuleers leave the pods to do.... well.... non-pod stuff if they wish?

It's in the works.
Basically we're in a pod whenever we are flying around in space. When we dock... well... according to the game we're still in a pod. CCP hopes to change this at some point in the future and allow us to walk around in station. This is what "Incarna" is.
Of course, if you wish to write a fan-fiction of EvE you can take some "artistic license" regarding piloting from the pod or not. _______________________

What's the canonical answer? I'm not a fan of taking liberties with continuity... which is why I'm a scifi geek... that's one of the requirements.

You can leave the pod, but in order to control a ship you need to be in it. -----

While the canonical answer is that yes you can leave your pod, there is the artistic licence part where you could say that "The pilot had not undergone all of the required training to be able to fully detach himself from the pod and thus ended up wetgraving".
This then allows you to say something like "He can always pilot a ship, but he will never walk again until we (humanity) find out more about this situation and or can prevent it ever from happening again etc" or whatever...

Maybe something was said to not allow it but I really cannot remember at this time. I ought to read the chronicles more often. But at the time I could have sworn that I saw nothing to this effect in the story.
Maybe then he could continue serving the state in one capacity or another...

According to cannon pod pilots can leave their pod while the ship is in flight, the Chronicle Prosopagnosia being just one case where the pilot has wandered the halls of his ship.
The ship can be flown without a pilot in the pod, but at greatly reduced capability. There are non capsuleer ships out there also. The Chronicle Winter Came While You Were Away refers to this point and it would explain why rats and mission targets go down so much more easily than an identical in a PVP situation.
The first Eve novel will also help clear up some of your questions.
